Yes this works. If you are in the northern hemisphere, you point the hour hand at the sun and bisect between 12 o'clock and that hour hand (that halfway line will have you facing south). At exactly 12pm, if you are facing the sun; you are facing south. Keep in mind, if you adjust for daylight savings time, you are a few degrees off.

In the Southern Hemisphere, point the 12 on your watch at the sun and bisect with the hour hand. You are facing north etc etc.

It is sort of the same principle as the Sundial. The sundial has to be angled at the North/South line in order to to show you the time. But in the case of the watch, you already know the exact time, and therefore you can reverse that knowledge into finding direction.
